How Do I Restore/Reset A MacBook To Factory Settings?

Because my laptop is about five year old and has not got much memory I've just bought a MacBook from my best pal (it's a year old and he never uses it) and we've not got a tube of glue how to wipe all of his stuff (iTunes etc) and install mine.

Being a Luddite, I'd appreciate it very much if anyone could point me in the right direction.

Stick the OSX disc in and do a fresh install would be the preferred method.
